In an insurance policy, replacement cost is the price that an insurance company will pay to replace lost property with something equivalent at current market value. Actual cash value is not the same as replacement cost. Replacement cost policies more adequately allow you to replace your lost items in a two-step process. (1) After you file a successful claim, you receive a claims payment for your lost item’s actual cash value, which is less than the replacement cost. (2) After providing proof that you replaced the item or property, you'll receive a second payment amount for the difference. As such, replacement cost policies usually come with a higher premium which is well worth it if you ever need to file a claim and replace lost property.

Knowing the difference between actual cash value and replacement cost is essential when it comes to your insurance policy terms. Actual cash value policies usually come with lower premiums than replacement cost policies, but they don’t cover the cost of replacing lost items or propertythey reimburse you only for the depreciated value of your lost property. Suppose you want something brand new to replace what you’ve lost. In that case, you’d have to pay the difference between the depreciated value (estimated by your claims adjuster and then paid by the insurance company) and the cost of the brand new replacement item. In cases of high-value items, the difference between actual cash value and replacement cost can be significant, so it’s essential to know whether you are purchasing a replacement cost policy or an actual cash value policy.
